This working paper deepens the analysis on inclusive finance and rural youth through cutting-age research and new insights and approaches that have emerged over the years in the field. This paper investigates how recent developments in this sector entail new opportunities for rural youth, and highlights persisting barriers that prevent rural youth from accessing financial and non-financial services, making the case for a market system approach to financial inclusion with specific attention given to digital finance. The youth employment challenge is a global development priority. In many developing countries, high youth unemployment rates, significant proportions of working poor in vulnerable employment and economic disengagement together pose the risk of creating disaffection, driving migration, inciting social unrest and slowing progress toward development goals. The paper documents the increasing body of evidence about the positive link between financial inclusion and individual welfare, business creation and women's empowerment but also highlights the body of research that questions such a positive narrative, pointing out the lack of a sound and functional financial inclusion ecosystem.

This paper provides an overview of concepts, issues and research on the relationship between financial inclusion and inclusive rural transformation. When considering how the growth of demand for financial services is related to the broader processes of structural and rural transformation, the evidence shows that agricultural credit provides positive returns, but still with small farm and gender biases. Liberalization of financial markets may not have had the desired spillover effects into rural credit, so there may be justification for public intervention. Effective microcredit programmes might also need to be coupled with outreach and technical assistance in order to achieve desired goals and objectives. In addressing how innovations in rural finance contribute to making access to financial services and rural transformation more inclusive, the report focuses on demand relationships. Farmers who use credit have moderately inelastic to elastic demands. Policies that curb interest rates or otherwise lower the cost of credit may encourage credit demand. Research on risk rationing suggests a behavioural aspect to credit that needs to be considered. Policies that fail to consider collateral and risk may fail if risk-rationed farmers will either not borrow at all, or borrow less than optimal amounts of credit. Policies targeting inclusive finance for inclusive transformation should be targeted towards specific problems. If subsidies are required, they must be smart - in the sense of minimizing market distortions - and are best targeted towards lenders as incentives to increase loans in poverty or underserved communities, women borrowers and indigenous peoples. When markets fail, agriculture governments should consider state-run government-sponsored enterprises. Finally, agricultural lenders, including microfinance institutions, must reconsider their approach to disciplined savings and lending activities. Many farmers with credit demand will not borrow because the payment terms do not consider the risk or match the liquidity cycle of planting and harvesting.

In an increasingly globalized world community, rural international migration is often characterized by engagements or links that migrants establish with their home countries, home towns and relatives in their country of origin through transnational economic and social activities. This background paper analyses how migrants positively contribute to the sustainable economic development of rural youth in their countries of origin. Specifically, this paper details migrants' contribution to youth rural development through transnational economic engagement, which positively impacts financial inclusion, creation of employment opportunities and the promotion of entrepreneurship.Transnational engagement activities include money transfers (family remittances), philanthropy, entrepreneurship, capital investment, homeland goods consumption and knowledge transfer. We find that youth are doubly disadvantaged relative to adults in rural areas and relative to their urban counterparts, making remittances and other forms of engagement particularly important in helping this especially vulnerable group. Transnational engagement that occurs in rural areas and targets issues such as education or nutrition can disproportionately benefit youth. Other transnational engagement, such as knowledge transfer or partnership, establishes youth as agents of their own development and economic well-being. Though the activities differ, underlying all forms of transnational engagement is a reinforcement of social and cultural identities and connection with countries of origin for both migrants and descendants of migrants.
